Examine the structure of business firm and brief on the types of business entities.

9 marks

Answer

A business firm is an organization that combines factors of production to produce goods or services for profit. The structure of a firm is defined by its ownership, legal status, and management hierarchy. The primary types of business entities are:

  1. Sole Proprietorship: A business owned and operated by a single individual. The owner has unlimited liability and receives all profits, making it easy to form but limited in capital-raising capacity.
  2. Partnership: An association of two or more persons who agree to share profits and losses. It can be a general partnership, where all partners have unlimited liability, or a limited partnership, where some partners have liability restricted to their investment.
  3. Joint Hindu Family Business: A unique Indian business structure where the family members (coparceners) manage the business, with the eldest member (Karta) holding unlimited liability and others having limited liability.
  4. Joint Stock Company: A legal entity separate from its owners (shareholders). It is characterized by limited liability, perpetual succession, and a large scale of operations. It is divided into Private Limited Companies and Public Limited Companies.
  5. Co-operative Society: An association formed primarily for the mutual benefit of its members rather than profit maximization, often based on democratic control and service motives.

What is preference share? What are its advantages as a source of long-term finance for the company?

6 marks

Answer

A preference share is a type of security that provides the holder with a preferential right over equity shareholders regarding the payment of dividends and the repayment of capital in the event of company liquidation. These shares typically carry a fixed rate of dividend.

The advantages of preference shares as a source of long-term finance include:

  • No Dilution of Control: Preference shareholders generally do not have voting rights, allowing existing management to retain control of the company.
  • Fixed Dividend Obligation: Unlike debt, dividends on preference shares are not mandatory if the company lacks sufficient profits, providing financial flexibility during lean periods.
  • No Asset Charge: Issuing preference shares does not require pledging company assets as collateral, unlike debentures or bank loans.
  • Improved Financial Leverage: It allows the company to raise capital without increasing the debt-equity ratio, maintaining a healthier balance sheet for future borrowing.
