Explain briefly the basic concepts and conventions of accounting.
Answer
Accounting concepts and conventions form the theoretical framework that ensures financial statements are consistent, comparable, and reliable.
Accounting Concepts are the fundamental assumptions or premises upon which accounting is based:
- Going Concern Concept: Assumes the business will continue to operate indefinitely.
- Consistency Concept: Accounting policies and methods should remain unchanged from one period to another to allow for comparability.
- Accrual Concept: Transactions are recorded when they occur, regardless of when cash is received or paid.
- Business Entity Concept: The business is treated as a separate legal entity distinct from its owners.
- Money Measurement Concept: Only transactions capable of being expressed in monetary terms are recorded.
Accounting Conventions are customs or traditions used as a guide in preparing financial statements:
- Convention of Conservatism (Prudence): Anticipate all possible losses but do not recognize anticipated gains.
- Convention of Full Disclosure: All material and relevant information must be disclosed in the financial statements.
- Convention of Materiality: Only items of significant importance that influence the decisions of users need to be strictly accounted for.
“Accounting is a service activity its function is to provide qualitative information” Comment.
Answer
Accounting is widely recognized as a service activity because its primary objective is to provide quantitative and qualitative information to stakeholders to facilitate economic decision-making. Rather than being an end in itself, accounting serves as a tool for management, investors, creditors, and government agencies.
The function of providing qualitative information involves several dimensions:
- Relevance: Accounting information must be timely and capable of making a difference in the decisions made by users.
- Reliability: The information must be verifiable, neutral, and represent the actual financial position of the firm faithfully.
- Understandability: Financial data must be presented in a clear, logical manner so that users with reasonable knowledge of business can interpret it.
- Comparability: By maintaining consistent practices, accounting allows users to compare the performance of the entity over different periods and against other firms in the industry.
By transforming raw financial data into meaningful reports, accounting fulfills its role as an information system, enabling stakeholders to assess profitability, liquidity, and solvency, thereby justifying its definition as a vital service activity.
